IN 1 <strong>HK</strong>-<strong>Int</strong>erpretation 4 <strong><strong>Lease</strong>s</strong> – <strong>Determ<strong>in</strong>ation</strong> <strong>of</strong> <strong>the</strong> <strong>Length</strong> <strong>of</strong> <strong>Lease</strong> <strong>Term</strong> <strong>in</strong> respect <strong>of</strong> Hong Kong<br />

Land <strong><strong>Lease</strong>s</strong> was issued <strong>in</strong> May 2005.<br />

IN 2 This <strong>Int</strong>erpretation was revised <strong>in</strong> December 2009 as a consequence <strong>of</strong> amendment to <strong>HK</strong>AS 17<br />

made by Improvements to <strong>HK</strong>FRSs issued <strong>in</strong> May 2009. The amendment to <strong>HK</strong>AS 17 removes<br />

<strong>the</strong> specific guidance which stated that land held under a lease should be classified as an<br />

operat<strong>in</strong>g lease unless title to <strong>the</strong> land is expected to pass at <strong>the</strong> end <strong>of</strong> <strong>the</strong> lease term. The new<br />

guidance, paragraph 15A, <strong>in</strong>dicates that entities should use judgment to decide whe<strong>the</strong>r <strong>the</strong> lease<br />

transfers <strong>the</strong> significant risks and rewards <strong>of</strong> ownership <strong>of</strong> <strong>the</strong> land <strong>in</strong> accordance with <strong>the</strong> criteria<br />

set out <strong>in</strong> <strong>HK</strong>AS 17. A lease <strong>of</strong> land is <strong>the</strong>refore classified as a f<strong>in</strong>ance lease if <strong>the</strong> lease transfers<br />

substantially all <strong>the</strong> risks and rewards <strong>in</strong>cidental to ownership to <strong>the</strong> lessee. Follow<strong>in</strong>g this<br />

amendment, <strong>the</strong> scope <strong>of</strong> this <strong>Int</strong>erpretation has been expanded to cover all land leases, <strong>in</strong>clud<strong>in</strong>g<br />

those classified as f<strong>in</strong>ance leases. As a result, this <strong>Int</strong>erpretation is applicable to all leases <strong>of</strong><br />

property accounted for <strong>in</strong> accordance with <strong>HK</strong>AS 16, <strong>HK</strong>AS 17 and <strong>HK</strong>AS 40.<br />

Background<br />

1. <strong>HK</strong>AS 17 requires <strong>the</strong> lease payment under a land lease classified as an operat<strong>in</strong>g lease to be<br />

recognised as an expense on a straight-l<strong>in</strong>e basis or o<strong>the</strong>r systematic basis over <strong>the</strong> lease term.<br />

<strong>HK</strong>AS 17 also provides that, if <strong>the</strong> lease payment for a property cannot be allocated reliably<br />

between <strong>the</strong> land and build<strong>in</strong>g components, <strong>the</strong> entire lease should be classified as a f<strong>in</strong>ance<br />

lease, unless it is clear that both elements are operat<strong>in</strong>g leases. In <strong>the</strong> case where <strong>the</strong> entire a<br />

lease is classified as a f<strong>in</strong>ance lease, <strong>the</strong> related leasehold property <strong>in</strong>terest can be accounted for<br />

us<strong>in</strong>g <strong>the</strong> cost or valuation model under <strong>HK</strong>AS 16 if such property <strong>in</strong>terest meets <strong>the</strong> def<strong>in</strong>ition <strong>of</strong><br />

property, plant and equipment under <strong>HK</strong>AS 16 or <strong>the</strong> cost model under <strong>HK</strong>AS 40 depend<strong>in</strong>g on <strong>the</strong><br />

nature <strong>of</strong> <strong>the</strong> property <strong>in</strong>terest. Under <strong>the</strong> cost or valuation model <strong>in</strong> <strong>HK</strong>AS 16, tThe depreciable<br />

amount <strong>of</strong> that leasehold property <strong>in</strong>terest should be allocated on a systematic basis over its<br />

useful life and <strong>the</strong> lease term would normally provide an <strong>in</strong>dication <strong>of</strong> <strong>the</strong> useful life <strong>of</strong> that property<br />

<strong>in</strong>terest.<br />

2. <strong>Lease</strong> term is def<strong>in</strong>ed <strong>in</strong> <strong>HK</strong>AS 17 as <strong>the</strong> non-cancellable period for which <strong>the</strong> lessee has<br />

contracted to lease <strong>the</strong> asset toge<strong>the</strong>r with any fur<strong>the</strong>r terms for which <strong>the</strong> lessee has <strong>the</strong> option to<br />

cont<strong>in</strong>ue to lease <strong>the</strong> asset, with or without fur<strong>the</strong>r payment, when at <strong>the</strong> <strong>in</strong>ception <strong>of</strong> <strong>the</strong> lease it is<br />

reasonably certa<strong>in</strong> that <strong>the</strong> lessee will exercise <strong>the</strong> option. In <strong>the</strong> light <strong>of</strong> <strong>the</strong> current land policy <strong>of</strong><br />

<strong>the</strong> Government <strong>of</strong> <strong>the</strong> Hong Kong Special Adm<strong>in</strong>istrative Region (<strong>the</strong> <strong>HK</strong>SAR Government),<br />

concern has been expressed as to how <strong>the</strong> length <strong>of</strong> <strong>the</strong> lease term <strong>of</strong> a Hong Kong land lease<br />

should be determ<strong>in</strong>ed for <strong>the</strong> purpose <strong>of</strong> apply<strong>in</strong>g <strong>the</strong> requirements under <strong>HK</strong>AS 16 and <strong>HK</strong>AS 17,<br />

as appropriate. Concern has also been expressed, <strong>in</strong> <strong>the</strong> absence <strong>of</strong> authoritative guidance, that<br />

diverse or unacceptable practices would underm<strong>in</strong>e <strong>the</strong> relevance, reliability or comparability <strong>of</strong><br />

f<strong>in</strong>ancial statements.<br />

3. This <strong>Int</strong>erpretation provides guidance on <strong>the</strong> determ<strong>in</strong>ation <strong>of</strong> <strong>the</strong> length <strong>of</strong> <strong>the</strong> lease term <strong>of</strong> a<br />

Hong Kong land lease for <strong>the</strong> purpose <strong>of</strong> apply<strong>in</strong>g <strong>the</strong> amortisation (depreciation) requirements<br />

under <strong>HK</strong>AS 16 and <strong>HK</strong>AS 17, as appropriate.<br />

4. This <strong>Int</strong>erpretation does not address <strong>the</strong> assumptions that should be made when arriv<strong>in</strong>g at <strong>the</strong><br />

current fair value <strong>of</strong> a property for account<strong>in</strong>g purposes.<br />

Scope<br />

5. This <strong>Int</strong>erpretation applies where a property is classified as be<strong>in</strong>g held under an operat<strong>in</strong>g lease<br />

<strong>in</strong> accordance with <strong>HK</strong>AS 17.<br />

(a) a property is held under a lease and accounted for <strong>in</strong> accordance with <strong>HK</strong>AS 17;<br />

(b) an <strong>in</strong>vestment property is accounted for us<strong>in</strong>g <strong>the</strong> cost model under <strong>HK</strong>AS 40; or<br />

(c) a property held for own use is carried under <strong>the</strong> cost or valuation model <strong>in</strong> <strong>HK</strong>AS 16.<br />

6. This <strong>Int</strong>erpretation also applies where <strong>the</strong> lease payment for an owner-used property cannot be<br />

allocated reliably between <strong>the</strong> land and build<strong>in</strong>g components on a fair value basis at <strong>the</strong> <strong>in</strong>ception<br />

<strong>of</strong> <strong>the</strong> lease and thus <strong>the</strong> property is classified as a f<strong>in</strong>ance lease and accounted for us<strong>in</strong>g ei<strong>the</strong>r<br />

<strong>the</strong> cost or valuation model under <strong>HK</strong>AS 16. [Deleted]<br />

Issue<br />

7. This <strong>Int</strong>erpretation addresses <strong>the</strong> issue <strong>of</strong> how <strong>the</strong> length <strong>of</strong> <strong>the</strong> lease term <strong>of</strong> a Hong Kong land<br />

lease should be determ<strong>in</strong>ed for <strong>the</strong> purpose <strong>of</strong> apply<strong>in</strong>g <strong>the</strong> amortisation (depreciation)<br />

requirements under <strong>HK</strong>AS 16 and <strong>HK</strong>AS 17, as appropriate.<br />

Conclusions<br />

8. The lease term <strong>of</strong> a Hong Kong land lease for <strong>the</strong> purpose <strong>of</strong> apply<strong>in</strong>g <strong>the</strong> amortisation<br />

(depreciation) requirements under <strong>HK</strong>AS 16 and <strong>HK</strong>AS 17, as appropriate, shall be determ<strong>in</strong>ed by<br />

reference to <strong>the</strong> legal form and status <strong>of</strong> <strong>the</strong> lease. Renewal <strong>of</strong> a lease is assumed only when <strong>the</strong><br />

lessee has a renewal option and it is reasonably certa<strong>in</strong> at <strong>the</strong> <strong>in</strong>ception <strong>of</strong> <strong>the</strong> lease that <strong>the</strong><br />

lessee will exercise <strong>the</strong> option. Options for extend<strong>in</strong>g <strong>the</strong> lease term that are not at <strong>the</strong> discretion<br />

<strong>of</strong> <strong>the</strong> lessee shall not be taken <strong>in</strong>to account by <strong>the</strong> lessee <strong>in</strong> determ<strong>in</strong><strong>in</strong>g <strong>the</strong> lease term.<br />

9. Consequently, lessees shall not assume that <strong>the</strong> lease term <strong>of</strong> a Hong Kong land lease will be<br />

extended for a fur<strong>the</strong>r 50 years, or any o<strong>the</strong>r period, while <strong>the</strong> <strong>HK</strong>SAR Government reta<strong>in</strong>s <strong>the</strong><br />

sole discretion as to whe<strong>the</strong>r to renew. Any general <strong>in</strong>tention to renew certa<strong>in</strong> types <strong>of</strong> property<br />

leases expressed by <strong>the</strong> <strong>HK</strong>SAR Government is not sufficient grounds for a lessee to <strong>in</strong>clude such<br />

extensions <strong>in</strong> <strong>the</strong> determ<strong>in</strong>ation <strong>of</strong> <strong>the</strong> lease term for amortisation (depreciation).<br />

10. Similarily, for <strong>the</strong> leases <strong>in</strong> <strong>the</strong> New Territories expir<strong>in</strong>g shortly before 30 June 2047, <strong>the</strong> legal limit<br />

<strong>in</strong> <strong>the</strong>se leases shall be assumed to be <strong>the</strong> maximum lease term.<br />

11. For those leases which extend beyond 30 June 2047 (e.g. those with an orig<strong>in</strong>al lease term <strong>of</strong> 999<br />

years), lessees shall assume that any legal rights under <strong>the</strong> leases that extend <strong>the</strong> lease term to<br />

beyond 30 June 2047 will be protected for <strong>the</strong> full duration <strong>of</strong> <strong>the</strong> lease <strong>in</strong> <strong>the</strong> absence <strong>of</strong> any<br />

<strong>in</strong>dication to <strong>the</strong> contrary.<br />

Effective date<br />

12. This <strong>Int</strong>erpretation becomes effective on 24 May 2005.<br />

Transition<br />

13. Any changes result<strong>in</strong>g from apply<strong>in</strong>g this <strong>Int</strong>erpretation shall be accounted for ei<strong>the</strong>r as a change<br />

<strong>in</strong> an account<strong>in</strong>g policy <strong>in</strong> accordance with <strong>HK</strong>AS 8 Account<strong>in</strong>g Policies, Changes <strong>in</strong> Account<strong>in</strong>g<br />

Estimates and Errors or prospectively over <strong>the</strong> rema<strong>in</strong><strong>in</strong>g lease term.<br />
